How to identify that the stock market correction is over?

15/6/2023

Picture
A stock market correction is a decline of 10% to 30% in the value of a market index or an individual asset from a recent peak (30% or more). It is a temporary and unavoidable phenomenon for investors. A correction is different from a bear market, which is more severe and lasting.

Identifying that the stock market correction is over can be difficult, as there is no definitive sign or rule that indicates the end of a correction. However, some possible indicators of a correction being over are:
• Recovery in prices: The most obvious indicator of a correction being over is when the prices of stocks or other assets start to recover and move higher. However, this can also be misleading, as there may be false rallies or dead cat bounces that are followed by further declines. Therefore, investors should look for confirmation from other indicators or sources before concluding that the correction is over.

• Improvement in fundamentals: A correction may be triggered by various factors, such as bad news, earnings disappointments, geopolitical risks, or macroeconomic shocks. When these factors improve or dissipate, it may signal that the correction is over and that the market sentiment has turned positive. Investors should look for signs of improvement in the fundamentals of the economy, the industry, or the company that affect the value of the assets they are interested in.

• Low valuation ratios: Valuation ratios, such as price-to-earnings (P/E), price-to-book (P/B), or price-to-sales (P/S), can help compare the current price of a stock to its earnings, assets, or revenues. When these ratios are significantly lower than their historical averages or industry benchmarks, it may indicate that the stock is undervalued and trading at a discount that is not justified by its fundamentals.

• Technical indicators: Technical indicators are mathematical calculations based on a stock's price and/or volume that can help traders identify trends, patterns, and signals in the market. Some technical indicators that can measure how much a stock or a market is oversold are the relative strength index (RSI) and the stochastic oscillator. These indicators range from 0 to 100 and indicate whether a stock is overbought or oversold. Generally, a reading below 30 suggests that a stock is oversold and may be due for a bounce or recovery. The indicators can also show divergences or crossovers between the price and the indicator, which can signal trend reversals or confirmations.

• Sentiment indicators: Sentiment indicators are measures of how investors and traders feel about the market or a particular asset. They can be based on surveys, opinions, trading activity, or other sources of data. These indicators can help traders gauge if the market has reached an extreme level of fear or pessimism that may precede a reversal.

These are some of the possible indicators of a correction being over, but they are not conclusive or foolproof. Corrections can vary depending on the time frame, the asset class, and the market environment. Therefore, investors should be cautious and diligent when investing in a corrected market and avoid being swayed by emotions or hype.
